Connect to your PC and open iTunes. You can update from there!

press the icon settings, then general, then the second line says software update. Click that. If you have an older version, it will ask conformation, to upgrade. You should have at least 5 Gbyte of free memory.
If you don't have enough memory, you can update via iTunes on your computer.
I hope you already have installed that, but is not, install iTunes (it is free) first.
When you connect the iPhone the computer will recognise the phone and should start iTunes. On the start screen, after it made a backup, it says look for updates. Click on that and follow the instructions.
You don't need as much free memory, because the downloaded software will be extracted on the computer and after that it will be uploaded to your phone.

Hi, you cannot bypass the activation in iPhone because that's one of the security feature implemented by Apple, you just have to type in your Apple ID and password and you'll be able to activate your iPhone with no problem.
